Where does this community draw the line in terms of NSFW?

I think just about every story even without me leading it that way that I have made in AI Dungeon gets a bit "iffy" in this regard and NSFW is generally very vague and sometimes people just mean if it is outright porn it is NSFW but other people would include things that aren't perfectly clean (like even stuff that's PG rated) in the NSFW category (and every other interpretation in between those two extremes).

Where is this community drawing the line and saying "that's NSFW and not allowed here"?

I guess it's about reading the room. Imagine a guy in an open plan, corporate environment; next door to the HR office. If he's going to get nervous about what comes up on the screen, use the tag.

Thanks. That makes sense. Means it would be more about what images etc are with the writing than the writing itself. Sometimes NSFW seems to be used to protect children (probably a non-issue on Steemit) or protect people in general from seeing things they may find offensive, in which case the text might matter. In the scene you describe, unless the people are literally leaning over them reading it, the text shouldn't matter. I'll keep that in mind in terms of illustration of these stories.

There are also preferences that people can apply to their front-end to hide NSFW stuff, so if you hide it properly it should be enough. However, censoring NSFW front images should also be alright unless your account is wholly dedicated to NSFW (some nude photographers out there).

I would just say I know it when I see it. But I also know the AI can go down certain roads if it's not well directed.

If it has NSFW elements, I probably just won't upvote it. If the content can only be described as NSFW, I will mute it. Not sure if that's a helpful guideline, though.
