CoinMarketCap has added AEX exchange's listed bitAssets such as dollar pegged smartasset bitUSD and loosely pegged asset bitCNY showing great volume.

I know that Bitshares is decentralized and that all transactions on the Bitshares DEX take place on the blockchain...

My question is, if I were to buy a bitUSD or bitCNY on the AEX exchange, is that transaction actually happening on the Bitshares blockchain or is it an IOU for one of those smartcoins?

it's an IOU until you withdraw to your BitShares wallet. that's how it is with centralized exchanges :')

It is slightly better this way. Still need a lot more volume.

But BitCNY on AEX is traded on their own platform, not utilizing the Bitshares DEX right?

it is, bitCNY must be shorted on bitshares to generate supply

In theory they could issue more tokens then what exists but they screwed if many people withdrawal at once, and they would have committed fraud.

but you can audit their bitshares accounts/wallets. so fractional reserve can't stay hidden long

Yes, someone volunteer and do the audit on a monthly bases, perhaps we can should propose this to the bitshares community?
